With a 400 GB hard drive, do I need an external drive with at least that much space to backup everything? I currently am using little of the available space and am looking for a lower cost alternative to a $300+ external drive.

No. If only say 25gigs of your 400gig internal drive is being used than you only need 25 gigs of space for backup.
